I think I'm in some trouble here. All of a sudden with no warning, I push the 4X4 button to go back to 2 wheel drive and it clicks when in gear. The clicking only sounds off when in drive or reverse and is coming from the rear end. I push the 4X4 button to reengage and it drives fine...so I think. I'm almost sure the rear tires aren't spinning and I'm driving in front wheel drive somehow. I'm scared to drive it more to experiment. I recently slapped a 6inch suspension lift on her and came to realize the rear leafs are sagging...BAD. I looked up underneath and the rear drive shaft looks to be at an awkward angle. I'm assuming this can put pressure on the rear end not letting the rear tires engage. I'm so nervous right now. I wont even look at the thing. What now? Any ideas?

First off it sounds like you could be binding. I don't know what else you've done to your BII, but according to the Skyjacker web site, the driveshaft must be replaced on any suspension lifts over 2 inches.
I very much doubt that you are using only your front drive axle, but it may be that you are not shifting back into 2wd, could be coincidence but your transfer case motor may have died also and is trying to still shift you out of 4x4. Prop it up on jackstands and (by hand) turn the wheels to see.

It drove fine for weeks on and off-road. This just happened today. In the photo, it looks to me that the drive shaft is not evenly going into the differential. Just looks like something is not right to me.

You may simply have worn out one of your U joints then. Normal symptom of a U joint starting to go is clicking. It looks like that because it's at an extreme angle provided by you lift. And while it has no choice but to go in completely the transmission end (xfr case) is the one you should worry about.

When i try to put it in 4 wheel drive and it makes that clicking noise, the car *ahem* truck is basically free revving. It doesn't even seem top catch at all. I thought if it was a U-joint than I would be able to at least drive it up the road if necessary. Thanks for the replies by the way. You guys are something else.

If you recently put a lift on your rig and you are using a stock driveshaft the yoke may not be protruding enough into the trans to fully engage with the output shaft splines.
It may have worked up to now by just barely engaging with the trans splines. If that were the case you could have stripped the tips of the spline on the transmission output shaft. If that yoke looks like it is way back as compared to how it was I would look there.
